You first character starts at level 1, your second starts one level higher and so does your third. The rests starts two levels higher.
So finish the game with just:

Vaan lvl 1
Balthier and Fran lvl 2
Basch Ashe Penelo lvl 3

How in hells name is that possible!?

Not always. Just some of them, other's have things that prevents level gain such as Crisis Core.

But the 122333 challenge for FFXII sounds impossible.

There are many challenges for most FF games.

Like the no crystarium challenge in FFXIII, or the class challenge in FFXII, or *insert FF game* no level challenge. FFXII has the most challenges though.
